Decentralized Finance (DeFi), built on blockchain technology, promises transparent and intermediary-free financial transactions. However, this paper argues that DeFi suffers from inherent inefficiencies due to its core principles-pre-trade transparency and transaction fees. Moreover, attempts to address these issues by limiting transparency (e.g., dark pools) or shifting to private blockchains undermine DeFi’s decentralized promise. Such solutions may resolve some inefficiencies but at the cost of reintroducing trusted intermediaries, akin to centralized finance. This paradox raises broader questions about the long-term viability of DeFi’s foundational principles. On the demand side, users face elevated costs for timely execution, deterring broader adoption. For instance, in volatile markets, excessive fees can erode the appeal of DeFi for everyday users, restricting its scalability. Supply-side inefficiencies also emerge as liquidity providers face similar risks of front-running, further destabilizing the ecosystem.

The paper’s empirical analysis underscores the magnitude of these issues. With up to 99% of potential arbitrage profits foregone, the DeFi market fails to meet its theoretical efficiency benchmarks.
